Recent Trends in Transfer Pricing Audits and Litigation in Ecuador

In Ecuador, the scrutiny of intercompany transactions by the Local Tax Administration has evolved from a formal compliance review into a highly substantive audit process focused on the economic reality of the transactions. Recent audit practices and case law have reinforced the need for taxpayers to maintain robust and contemporaneous evidence demonstrating the actual performance, benefits received, and arm's length nature of related-party dealings, going well beyond the mere existence of signed agreements.

  • Intercompany Services: In audits of received services, the Local Tax Administration demands conclusive evidence of the actual utility and effective economic benefit for the local entity, under the arm's length principle. The primary focus is on verifying the actual provision of the service to justify its tax deductibility. The lack of a detailed and robust record (e.g., a defense file) that adequately supports the quantification, the real benefit, and the traceability of the cost, can lead to the total disallowance of the expense and generate significant Corporate Income Tax adjustments for companies.
  • Methodology and Comparability Adjustments: During audits, the Local Tax Administration maintains a strict stance on the selection of comparables and the correct application of transfer pricing methods, frequently challenging the use of the Comparable Uncontrolled Price (CUP) method to force the application of the Transactional Net Margin Method (TNMM). Although tax assessments have been confirmed at the cassation level due to the lack of adjustments reflecting material differences in functions or risks, practical experience at the judicial level reveals a solid defense opportunity. We have evidenced that multiple tax assessments are overturned when it is demonstrated that the tax administration did not apply homogeneous criteria. That is, courts are dismissing these assessments upon verifying that the tax authority used strict standards to reject the taxpayer's comparables but applied lax or differentiated criteria to accept its own sample.

The evolution of transfer pricing audits in Ecuador consolidates a regional trend towards an in-depth analysis of economic substance, the benefit received, and the quality of the evidence supporting related-party transactions. In this scenario, the proactive preparation of documentation, such as defense files and solid technical supporting evidence, consolidates itself as an essential tool for corporate risk management.
